What this chapter covers
Equity as an asset: diversification across sectors and over time, the risks of equity (market, sector, company, transactional, liquidity, currency), fundamental analysis using the EIC framework, DCF and asset-based valuation, relative valuation multiples, technical analysis and qualitative evaluation.
What to master before the exam
- Market risk (measured by beta) cannot be diversified away but can be hedged; sector and company risks can be diversified; liquidity risk is measured by impact cost.
- Top-down (economy → industry → company) versus bottom-up analysis; the industry life cycle (introduction, growth, maturity — usually the longest — and decline); buy-side versus sell-side research.
- P/E = price ÷ EPS (trailing uses the last four quarters, forward the next four); earnings yield = EPS ÷ price (the inverse of P/E); dividend yield = DPS ÷ price; P/BV; P/S = market cap ÷ 12-month sales.
- PEG = P/E relative to EPS growth (usually 5 years): 1 is fair, below 1 undervalued, above 1 overvalued; EVA = after-tax operating profit − invested capital × cost of capital; MVA = market value − capital contributed.
- EV = market cap + market value of debt − excess cash, used in EV/EBITDA, EBIT/EV and EV/Sales; technical tools include trend lines, moving averages and Bollinger bands (±2 standard deviations).
Exam tip: Module 3 has 30 marks. Valuation-ratio sums (P/E, earnings yield, dividend yield, EV) are quick marks; also learn which metric suits which sector — P/BV for banks, DCF for FMCG and pharma, replacement cost for cement and steel.

- Firstपहला
- Second
- Lastअंतिम
- Third
Show answer & explanation
Answer: C — Last
Equity investors have a residual claim — a claim on the company’s net assets, i.e. the value of assets after all liabilities have been paid — so their claim comes last.
Question 2

- Diversification across sectors
- Including both large and mid caps from the sector
Show answer & explanation

Sector specific (idiosyncratic) risks are not part of market risk and can be diversified away by investing in different business sectors.

- Environmental factors
- Enterprise value
- Equity share capital
Show answer & explanation

Show answer & explanation
Answer: D — It cannot be diversified away, though it can be hedged; beta is a proxy measure for it
Market risk affects all listed, market-traded assets irrespective of sector (to different degrees); beta is its proxy measure, and it cannot be diversified away though it can be hedged.

- Impact cost
- Beta
- Credit spread
- Dividend yield
Show answer & explanation
Answer: A — Impact cost
Impact cost is the percentage price movement caused by a given order size from the average of the best bid and offer prices; less liquid stocks have high impact costs.
