What to master before the exam
- Price is the present value of coupons plus principal at the YTM: a 10% 5-year bond at an 8% yield is worth 107.99 (108.11 with semi-annual coupons); price and yield move inversely, and longer maturity or lower coupon means greater sensitivity.
- Coupon yield = coupon ÷ face value; current yield = coupon ÷ market price; at a premium CR > CY > YTM, at a discount CR < CY < YTM; perpetual bond value = coupon ÷ yield.
- Macaulay duration = PV-weighted average time of the cash flows (equal to maturity only for a zero-coupon bond); modified duration = Macaulay duration ÷ (1 + periodic yield).
- Money market: call (overnight), notice (2–14 days), term money (15 days–1 year), repo/TREPS, CMBs (under 91 days), T-bills (91/182/364 days), CPs (Rs 5 lakh, 7 days–1 year), CDs (Rs 1 lakh; 7 days–1 year from banks, 1–3 years from FIs).
- Small savings: DICGC cover of Rs 5 lakh per bank, PPF (15 years), NSC (5 years), SCSS (60+), POMIS (Rs 9 lakh single / Rs 15 lakh joint), RD, KVP and Sukanya Samriddhi (girl under 10, Rs 250–1.5 lakh a year, matures 21 years after opening).
Exam tip: One of the largest chapters in Module 3 (30 marks) and a favourite for numericals — bond price, current yield, T-bill yield and the CR/CY/YTM ordering. Small-savings limits are high-frequency one-mark facts.

Question 1
Why are bonds referred to as fixed income securities?
- Their market price never changes during their lifeइनका बाज़ार मूल्य पूरी अवधि में कभी नहीं बदलता
- They always carry a government guarantee
- They give the holder a fixed share in the issuer’s profits
- They create fixed financial obligations on the issuer — a fixed coupon paid periodically and the fixed principal (face value) repaid at maturityये जारीकर्ता पर निश्चित वित्तीय दायित्व बनाते हैं — समय-समय पर निश्चित coupon और परिपक्वता पर निश्चित मूलधन (face value) की चुकौती
Show answer & explanation
Answer: D — They create fixed financial obligations on the issuer — a fixed coupon paid periodically and the fixed principal (face value) repaid at maturity
The issuer agrees to pay a fixed coupon periodically and repay the fixed face value at maturity; these fixed obligations are the defining characteristic of bonds, hence “fixed income securities”.
Question 2
As per the workbook, bonds with a maturity of one year or less are termed:
- Capital market securities
- Money market securities
- Perpetual securities
- Dated securities
Show answer & explanation
Answer: B — Money market securities
Bonds with a year or less to maturity are money market securities; those with maturities above 1 year are capital market securities. So long-term bonds become money market securities as they move towards maturity.
Question 3
A callable bond gives the issuer the right to redeem it before maturity. When is the issuer likely to call it, and what risk does the investor then face?
- When interest rates for similar bonds rise; the investor faces inflation risk
- When the issuer’s rating is downgraded; the investor faces exchange rate risk
- When interest rates for similar bonds fall; the investor faces reinvestment riskजब समान बॉन्ड की ब्याज दरें गिरती हैं; निवेशक को reinvestment risk का सामना करना पड़ता है
- Only on the maturity date; the investor faces no additional risk
Show answer & explanation
Answer: C — When interest rates for similar bonds fall; the investor faces reinvestment risk
The issuer calls the bond only when rates for similar bonds fall. The investor gets the face value early and must reinvest it for the remaining period at lower rates — reinvestment risk.
Question 4
A convertible bond is:
Convertible
- A plain vanilla bond plus an embedded option to exchange it for a specified number of the issuer’s common sharesएक साधारण (plain vanilla) बॉन्ड जिसमें उसे जारीकर्ता के निश्चित संख्या में इक्विटी शेयरों में बदलने का अंतर्निहित option है
- A bond that the bondholder can sell back to the issuer at a pre-determined price
- A bond that the issuer can redeem before its maturity date
- A bond whose principal is linked to an inflation index
Show answer & explanation
Answer: A — A plain vanilla bond plus an embedded option to exchange it for a specified number of the issuer’s common shares
A convertible bond combines a plain vanilla bond with an embedded equity conversion option — the right to exchange the bond for a specified number of the issuer’s common shares. The other options describe puttable, callable and capital indexed bonds.
Question 5
(Workbook sample question) A fixed deposit maturing in a year’s time with the money to be invested will face _______
- Call riskCall risk (कॉल जोखिम)
- Credit riskCredit risk (क्रेडिट जोखिम)
- Volatility riskVolatility risk (अस्थिरता जोखिम)
- Reinvestment riskReinvestment risk (पुनर्निवेश जोखिम)
Show answer & explanation
Answer: D — Reinvestment risk
Reinvestment risk is the risk that money received has to be reinvested at the rate prevailing at the time of receipt, which may be lower. The FD proceeds received after a year must be reinvested at whatever rate then prevails.
