What to master before the exam
- Interest is taxed under income from other sources at slab rates, on accrual or receipt depending on the method of accounting; interest on tax-free bonds is exempt, but their capital gains are taxable.
- Listed bonds and debentures are long-term after 12 months and taxed at 12.5% without indexation; unlisted bonds and debentures give short-term gains at slab rates whatever the holding period.
- Section 50AA: specified mutual funds (65% or more in debt and money market) bought on or after 1 April 2023, and market-linked debentures transferred or redeemed on or after 1 April 2023, always give short-term gains at slab rates.
- Mutual fund dividends are taxed at slab rates for residents, with the interest deduction capped at 20% of the dividend (Rs 5 lakh of dividend ⇒ at most Rs 1 lakh deductible); non-residents pay 20%, subject to DTAA.
- T-bills (91, 182 and 364 days) and cash management bills give short-term gains at slab rates; Section 89A relief for foreign retirement accounts covers the USA, Canada and the United Kingdom.
Exam tip: Part of Module 9 (20 marks). The key distinctions are listed versus unlisted, and debt funds bought before versus after 1 April 2023; the summary table at the end of the chapter is the fastest revision.

Question 2
Mr. B, a resident, bought 2,000 listed bonds (face value Rs. 100, coupon 8% p.a., interest paid half-yearly on 30 June and 31 December) on 01-01-2025. He regularly follows the mercantile system of accounting. What interest on these bonds is chargeable to tax in his hands for FY 2024-25?
(Nil)
- Rs. 8,000रु. 8,000
- Rs. 4,000रु. 4,000
- Rs. 16,000रु. 16,000
Show answer & explanation
Answer: C — Rs. 4,000
Under section 145, interest on securities follows the assessee's regular method of accounting. Under the mercantile system it is taxed on accrual: January to March 2025 = 2,000 × Rs. 100 × 8% × 3/12 = Rs. 4,000. (Under the cash system nothing would be taxable in FY 2024-25, since the first coupon is received on 30-06-2025.)

Table 10.1: listed bonds or debentures become long-term after 12 months; LTCG is taxed at 12.5% without indexation benefit, while STCG is taxed at applicable rates.

Show answer & explanation
Answer: D — As short-term capital gain at the applicable (normal) rates, irrespective of the period of holding
Per Table 10.1 and the summary, gains on unlisted bonds or unlisted debentures (and on market linked debentures, even if listed) are always treated as short-term capital gains, irrespective of the holding period, and taxed at applicable rates.
Question 5
Mr. D bought a 12% listed bond (face value Rs. 10,000, interest paid quarterly) on 01-04-2024 for Rs. 10,500. After receiving interest for the quarters ending 30-06-2024 and 30-09-2024, he sold the bond on 01-12-2024 for Rs. 11,000, inclusive of interest accrued till the date of transfer. What is his short-term capital gain?
Show answer & explanation
Answer: B — Rs. 300
Interest accrued for October–November = 10,000 × 12% × 2/12 = Rs. 200; it is taxed as interest, so it is removed from the sale price (as in the workbook's Example 4). Adjusted consideration = 11,000 − 200 = 10,800; STCG = 10,800 − 10,500 = Rs. 300 (held about 8 months, so short-term, taxed at applicable rates).
